Every crypto trade begins with a question: how much could I lose, and is the possible reward worth that risk? A risk-reward ratio helps you answer this before emotions take over. It does not predict the market, but it gives your decision a clear structure.
What does risk-reward mean?
If you plan to risk $10 to potentially make $20, your risk-reward ratio is 1:2. The first number is the amount you could lose if your stop-loss is reached; the second is your planned profit target. A 1:3 setup risks one unit to seek three units. The ratio is not a promise that the target will be reached.
How to calculate it
- Choose an entry price.
- Set a logical invalidation level, such as a support break, rather than placing a stop randomly.
- Measure the distance from entry to stop. That is your risk.
- Choose a target based on resistance, liquidity, or another clear reason, then measure the potential reward.
For example, suppose SOL enters at $150, your stop is $145, and your target is $165. The risk is $5 and the possible reward is $15, producing a 1:3 ratio.
Why position size matters
A good ratio cannot protect an oversized position. Decide the maximum amount of your account you are willing to risk first. If your account is $1,000 and you risk 1%, your maximum loss is $10. With a $5 price risk per coin, the position size would be two coins, before considering fees and slippage.
Plan the loss before you chase the profit. A trade is only manageable when its worst-case outcome is known.
Important limitations
Markets can gap, move quickly, or suffer thin liquidity. A stop order may execute at a worse price, especially during a sudden news event. Fees, funding, and slippage also reduce the real reward. Never treat a high ratio as proof that a trade is safe, and never risk money needed for rent or daily expenses.
Before trading, write down your entry, invalidation, target, position size, and reason for the trade. Reviewing this journal later can reveal whether your plan works better than impulsive decisions. Risk-reward analysis is a simple tool, but consistent execution is what makes it useful.
